I believe it is unencrypted at the point where you enter your passkey and is not encrypted again until the phone is shut down. That would be consistent with the way full disk encryption operates on other Debian-derived systems.
By the way I really like the new and improved virtual keyboard for unlocking the disk that came in pretty recently in an update. With popups confirming keystrokes and a locking CAPS key it has a better feel than the regular Mobian keyboard (albeit with a restricted set of keys).
